The Distillate Small/Mid Cash Flow ETF (DSMC) opened its doors on Nasdaq this month with a mandate that sounds like a CFO’s wet dream: “small and mid-cap US companies that generate reliable cash flow.” In practice, that translates to a high-fee wrapper around a slice of the market whose defining characteristic is being too humble to attract glamour stocks. The fund charges 0.65% per year-enough to turn a mid-single-digit gross return into a net single-digit one before anyone has time to blink. The issuer’s slide deck calls it “a curated collection,” but the only curation visible so far is the fee schedule. What DSMC actually holds is a basket of around 150 small- and mid-cap US stocks whose common trait is cash generation, not growth or glamour. The fund’s index methodology (laid out in the SEC filing) gives the index provider latitude to include firms with trailing free cash flow, a P/E ratio below the market multiple, and a market cap between $300 million and $10 billion. Liquidity is therefore best described as “adequate for intraday speculators, not for index-tracking pension flows.” The fund’s market price will track the net asset value only as closely as the arbitrage desks deem profitable, and those desks have better things to do than rescue small-cap ETFs from their own thin volume.
